Right. That's correct how you have it. If your system has DX10, setting the game's API to DX9 will work just fine, since DX10 still has support for DX9 API calls.
There may also be another text file in your root directory. I don't remember the exact name, but it's similar to
last_good_configuration.txt. It is a copy of the game_options.txt file. Edit the last known good config file to set the api to pandadx9.
Also check for an updated driver from ATI, like Davy said.
